Taking damage will over time cause Margaret's outfit to get torn. It's split into upper and lower half, and goes from Fully Clothed to Underwear to Naked. Most of the time it takes more than your full health bar to get even one stage of clothing damage though, so it's rare Margaret will actually be stripped completely without the player deliberately going for it.
There are safe rooms where you can rest to fully restore HP. In the safe rooms you can also get dressed into a fully repaired set of clothes. Or, choose to get completely naked instead.
While being naked is nice, it's way too heavily punished to actually be worth trying to play that way, especially since the game is hard enough as it is.
The more Margaret's clothing is damaged, the more damage she takes. When she's naked, almost anything is close to a one shot kill.
Not only that, but she starts to get "excited" which will cause her to lose O2 faster while underwater. Her shots will start to do more damage in that state as well, but it's not enough of a reward to be worth the risk.
So the only real benefit is that some dialogue is different if Margaret is naked. Pic related. Technically it could be considered ENF, but the way it's written makes it seem more like Margaret is overreacting as a joke, and she doesn't actually care.
I want to say there's also a segment later in the game where she gets captured and loses all her equipment. I don't remember if her clothes were included in that or not.
But FYI to anyone who might want to look into this game, as you might be able to guess by the existence of an O2 meter, FoxEye's got a drowning fetish, so you'll have to deal with that while trying to get any ounce of ENF out of this game.
