Kre-O was supposed to be Hasbro's "answer" to compete with LEGO and Mega and the like. The wanted a slice of the building block toy pie, so they used what they had.
Its not like they wanted to put really good GI Joe or Transformer sets on the market, they just wanted money.
The sets were indeed shit, and the minis were awful, but most of that stems from the ugly, ugly proportions and blocky nature of the figures themselves. I actually thought the Transformers minis looked great, because the boxy, blocky proportions worked for robots like that.
However, the plastic was poor quality like you said, and the tampo were garbage. Usually misplaced or whatnot, and the actual material they used scraped off with almost no effort unlike something like LEGO.
