It's not about Game Freak making Johto and then squeezing only a tiny Kanto along with it before the code was condensed, the demo that was found had a completely different world map at that point in development. It was in a completely different scale than the final Kanto/Johto which is basically two small-ish areas of real world Japan, the idea at the time was clearly to make a Zelda II sort of deal of making Pokemon 2's map the entirety of Japan and have a miniature Kanto as one of the areas.
