Start out Normal, if it detects the opponent has a SE move (just Fighting) it becomes Ghost-type. While Ghost, if it detects a SE move (Dark, Ghost) it becomes Normal-type.
It only triggers when the possum or an opponent switches in to the battle, so it doesn't flip-flop every turn if the opponent knows both Focus Blast and Shadow Ball, or any other combination of SE moves.
