How does Pallet Town maintain its economy, government, and population when it's just 2 houses and a lab?

It's not a real town. It's just what people have named the general area when they came to live there. As far as a local government is concerned they are part of the Indigo region, comprising of this lovely country side as well as Viridian city and the western mountains.

Because in-universe Pallet Town is not three buildings and five people.

It is presented that way to us because of space limitations and because as a player those three buildings are the only ones we're ever going to care about.

Most, if not all smartass "theorists" would find their own ideas bogus if they knew that conservation of detail is a thing.

The economy of the entire Pokemon universe is either completely unsustainable or is essentially built off the free labor of Pokemon slaves. This, it's a fucking gameboy game, there's really no way to make a realistic town, let alone multiple of them, while still having enough space on the cartridge.

And for that matter, trying to fit a realistic town in from a gameplay perspective is just a bad idea.

That would again come down to the fact that it's a game and reflecting and going into all of those subjects is a waste of time and besides the point.

I can 100% guarantee you that the economy of the pokémon world doesn't completely revolve around battles and trading, and just because they don't show you otherwise doesn't mean it can't be there.

Pallet town is an annex of Viridian City. It was set up for new trainers to get their first pokemon at the lab. Not all new trainers start off that way but the ones who do bring enough money into Viridian City that they can continue to subsidize the mad scientist, professor Oak.
