Are shadow Pokemon allowed in Mt. Battle? Can I breeze through it with Shadow Lugia or do I have to actually use my brain?

You CAN, but Lugia will eventually be underleveled because Shadow Pokémon can't level up.

Eruption over Overheat because it hits both enemies without hitting my ally and won't completely cripple 3/4 of my moveset.

Moltres @ Leftovers
Pressure
Flamethrower/Morning Sun/Extrasensory/Protect
252 Sp Atk/252 Speed/4 HP

Gengar @ Leftovers
Levitate
Thunderbolt/Ice Punch/Fire Punch/Giga Drain
252 Sp Atk/252 Speed/4 HP

Jirachi @ Leftovers
Serene Grace
Iron Head/Body Slam/Light Screen/Protect
252 Atk/176 Def/80 HP

EVs are what I'd go for, but I've never EV trained in Gen 3 so I'm not sure how hard it is.
Gengar is because apparently some things use Explosion + EQ immunity.
For the last two members I toyed with Shiftry, Flygon and Latias. But I couldn't think of a moveset for Shiftry/Flygon and I can't get the Soul Dew.

Are you playing in campaign or in Colosseom's battle mode? Either way that Gengar and Jirachi will carry you.

I'm planning on going for the Earth Ribbon in XD, which I think requires clearing it like you were doing Battle Mode in Colosseum. Salamence will need to be on the team too since that's what I want the ribbon on.

No you get that ribbon via story mode I think. Possibly both but story mode would be faster and I know story gives it..

I'm not actually sure what the differences are between Story and Battle modes in Colo but the only restriction seems to be that you can't switch parties
