A few rules:

1) No Pokemon who can Mega-Evolve or have Regional Forms can be Fusion Pokemon.

2) Pokemon with alternate forms like Deerling, Shellos, or Gourgeist are not capable of Fusion unless with another version of their species. In case of Pokemon with multiple forms like Deerling there are specific combinations to fuse; Winter/Summer & Spring/Fall would work but Winter/Spring or Fall/Fall wouldn't work.

3) Starters can only fuse with Starters from other regions. Examples: Infernape/Emboar, Typhlosion/Delphox, Meganium/Serperior, Torterra/Chestnaught, Samurott/Empoleon, Greninja/Feraligator

4) Legendaries can only fuse with Legendaries that are on the same 'Level of Deification.' I define that as whether the Legend is part of a lesser Trio/Duo/Quartet (Cressalia/Darkrai, Tapus Lele/Fini), the Leader of a Trio (Regigigas/Keldeo), a major Box Legend (Lugia/Ho-oh, Palkia/Dialga), or a Mythical Pokemon (Jirachi/Marshadow, Genesect/Deoxis)

Probably via breeding. That happens in real life. Breed two similar Pokemon, e.g. Rapidash and Zebstrika, and get a new, hybrid Pokemon, e.g. Fire/Electric Horse, with traits of both.
These hybrids would, for all intents and purposes, be new Pokemon, with separate Dex numbers, movesets, types, etc., while also being similar to the parents.
I’d probably limit it to 40ish possibilities, with some being able to evolve. I don’t like the idea of ‘fuse everything with anything’. That seems like too much effort.

Special item or pair of items. Only certain number of preset fusions total.
Rules: The combined types of the two mons can't exceed three.

Effect: Both mons are fused for the remainder of the battle. The resulting mon takes the highest stats from each mon. Ability is either one of the base mon's abilities, a combination of both base mon's ability, or a new fitting ability. Fusion gets the first two moves from each mon.

How it works: One of the two pokemon is sent out. It's either automatic like primal reversion or activated like mega evolution. Once activated, the second pokemon is sent out, there's a brief animation, and the fusion is formed. When it faints, both pokemon count as fainted.

Example: Avalugg + Cryogonal. Stats are 95/117/184/95/135/105 for a total of 731.

If I had a choice I wouldn’t, but if I didn’t have a choice then fusions would be done through breeding only. I would introduce a roster of crossbreeds that can only be obtained by breeding specific Pokémon under certain conditions.

1: Only non legendary/mythical pokemon can fuse
2: Pokemon of the same type can't fuse (think like with magnets, same charge repels)
3: Fusion is done with shared held items called "Sync Cores"
4: Fusion will have a friendship style system where the more you fuse two individual Pokemon, the more powerful their fusion becomes. there are three ranks in this system that's complemented by changes to the fusion design.
Stage 1: Fusion results in a powerful 1-2 turn multi type move that result in small stat boost (only two stats)
Stage 2: Fusion results in battle only form that will last for rest the battle with not power move but higher stat boost
Stage 3: Stats fully boosted, access to power move, pokemon can be "perma-fused" (think Zygarde) to keep form out side of battle
