Inside the Pokeball could mean they just sit inside there waiting to be used like a fish in a bowl. Or they could be in a semi-hibernation state where time passes different, presumably faster so the time in-between being called back and being called out seems faster than outside the ball. Or when they get deposited, they're being transported to a Professor ranch to be taken care of. Or the inside of the ball simulates a mini terrarium. Or maybe they really are just shrunk down in a circular void waiting to get out.
We don't know and the answer seems to change depending on whether GameFreak wants to explore it or not.
