This lore doesn't make any sense now. Why would Vaporeon be the origin of mermaid myths or be mistaken for a mermaid in a world where Primarina exists?

Because that's how they're designed. They're not mermaids in-universe, just normal primarinas which exist separate from the concept of a mermaid.

Vaporeon is only the inspiration because it's from Gen 1, Milotic and Primarina fit much better.

The Gen 2 lore literally says that the new Pokemon are rare and were just recently discovered. Eggs were also a new discovery. This gets retconned in Gen 3 and onwards.
