Why does Gen1 games have some kind of weird, depressing aura to it?
the region doesn't look happy, and the NPC sprites look like they were supposed to be used in a dark setting

it kind of was a dark setting. not entirely of course, but there was a gritty aspect to Kanto. there was pollution, crime, genetic experimentation, real ghosts...there was a real dark side to the extreme urbanism of the setting, reflecting anxieties that were common in Tokyo at the time. the region has been mostly sanitized of this stuff in its various remakes.

Because it was supposed to be a mildly dark setting. It had a lot of adult themes in it, like violence, death, theft, gambling. If you read the original manga for pokemon, you can see it was originally intended to go in a much darker direction than it eventually ended up in.
